DAY 31: Forward Testing – Demo Trade and Small-Lot Operation
On DAY 30, we learned the advantages and limitations of past validation (backtesting).
To take trade validation one step further, a forward test is essential. It checks how the approach performs in real market conditions, including spread fluctuations, order delays, and unexpected news, which could not be detected from historical data.Real market environmenthow well it works is what you test in this step.
In this DAY 31,we will explain concrete methods for forward testingand important points to note.
1. What is forward testing?
-
Definition:
- Using real-time market data (or a demo account) to operate the rules or EA and verify performance.
- Unlike backtesting with past charts, because you test without knowing the future price movements, you get results that are closer to reality.
-
Purpose:
- Confirm aspects such as spread widening and order fills during low-liquidity periods that you could not know in past testing.
- In actual situations where your psychology is tested, can you follow the rules? Will the EA operate correctly?
- With small-lot trading, you can gain a sense of actual operation whileavoiding large capital risk.
2. Concrete steps for forward testing
(1) Start with demo trading
- Open a demo account
- Use a broker’s demo account and trade in alignment with real market conditions for a certain period.
- Use methods and EA logic that performed well in backtests “as is.”
- Test on “real-time” charts
- If you are discretionary, strictly follow “enter according to the rules” and “set stop losses and take profits,”and record the demo trading results.
- If you use an EA, do not use a “Strategy Tester”;place real orders on the chart and run for weeks to months.
(2) Move to small-lot trading
- Verify for a few weeks to a few months in a demo account, and if performance is not far from expectations, proceed to real account withsmall lots.
- Small lots= (e.g.) around 0.01–0.05 lots, a low-risk level relative to capital.
- When real money is at stake, the psychological state changes, so this is the first time to begin the“mental aspect validation”.
(3) Regular review & adjustments
- Check performance weekly or monthly
- Confirm win rate, maximum drawdown, and compatibility with market conditions (trending / range).
- Rule adjustments
- What to do when facing a prolonged losing streak? Lower lot size? Limit number of positions? Pause EA?
- Over-optimization should be avoided, but if there are factors clearly increasing losses, make gradual adjustments.
- Step-up
- If stability is seen even with small lots, gradually increase lots or add target currencies to expand operation.
3. Benefits of forward testing
-
Test real spreads and fills
- During low liquidity times around data releases or late-night periods, spreads widen, you can experience the risk concretely.
- You’ll see how slippage and order rejections occur.
-
Partial testing of mental load
- Demo has zero financial risk, but you don’t feel true psychological pressure.
- Even with small lots, real money involvement introduces mental strain from consecutive losses and inadvertent stop-loss avoidance, leading to human errors.
- You can uncover such practical challenges.
-
Practice adapting to real-time market changes
- Moves from range to trend, news alerts, surprises in indicators, movements not present in historical dataoccur.
- This trains discretionary judgment and how to pause or adjust lots in real time.
4. Drawbacks and cautions of forward testing
-
It takes time
- Since trends only become recognizable after several weeks to months,it is difficult to produce results in a short period.
- Some people may find it frustrating to seek a final conclusion quickly.
-
Discretionary drift
- Even with the same rules, human psychology and daily condition can cause deviations.
- With EA, it becomes somewhat more stable, but in challenging market conditions, traders may stop the EA midway, causing extra judgments and changing results.
-
Periods when market conditions do not match
- Short periods of bad luck, where the market environment is unfriendly, can lead to a good logic receiving a poor assessment.
- Conversely, there is a risk of over-optimism when you happen to hit a winning streak.
- It is necessary to ensure a sufficient sample size (e.g., 100 trades).
5. Final step before starting real trading: How to draw conclusions
-
If demo or small-lot forward results roughly align with backtests, GO
- Win rate, average profit/loss, drawdown, etc., are within the expected range; then proceed to full deployment.
- Aiming for a 1–2 month period or about 100 trades as a milestone.
-
If there is a large deviation from expectations, analyze the cause
- Is it due to market environment? Spread/slippage effects? Discretionary intervention? EA misconfig?
- Narrow down the cause and test countermeasures (pause indicators, change settings, modify logic) and run forward testing again.
-
Even if consecutive losses or drawdowns are as expected, if you cannot endure the mental load, reduce the lot size
- If psychologically difficult to handle losses, scale down without forcing it.
- Adjust lots to reduce burden and continue testing to build familiarity.
6. Summary & next preview
Summary
- Forward testingis the step to verify the true value of rules and EA in real market conditions with demo or small real-money trading.
- Benefits: Experience real spreads, mental load, and sudden market changes.
- Drawbacks and cautions: It takes time; discretionary drift and trading decisions can affect results; evaluation can be biased if unlucky in certain market phases.
- Before full deploymentgo through forward testing, identify issues, and then invest the “official lot” safely.
Next time (DAY 32) topic: Indicators to look at in testing – win rate alone is not enough
- In forward and back testing, focusing solely on win rate when analyzing trading results can be dangerous.
- Next, indicators besides win rate to look at(drawdown, PF, average profit/loss, etc.) and their meanings and usage will be explained.
- Learn why cases with high win rate can fail, and why methods with lower win rate can still accumulate profits!
